How a 401(k) Grows

Traditional 401(k) contributions come out of your paycheck before income tax, and many employers add a match. Everything grows tax-deferred until you withdraw it in retirement, when withdrawals are taxed as income. Roth 401(k) contributions are taxed now but come out tax-free later. Withdrawals before 59½ usually cost a 10% penalty plus tax.

The Formulas

Match = match % × min(your contribution, match limit × salary)

Balance grows monthly at (1 + return)^(1/12) − 1

Today's dollars = balance ÷ (1 + inflation)^years

The employer match doesn't count toward your own IRS deferral limit.

Getting the Most From Your 401(k)

  • •Contribute at least enough to get the full employer match
  • •Raise your contribution by 1% each year or with each raise
  • •Check your plan's vesting schedule before changing jobs
  • •Low-cost index funds keep more of the growth in your account
  • •From 50 you can add catch-up contributions
